Is real estate better than 401k?
Real estate investments provide monthly cash flow and passive income. When you invest your money in a 401(k), it's completely tied up until you reach retirement age. With real estate investments like rental properties, however, you can enjoy positive cash flow month after month, year after year.
If the goal of investing is to retire at the common age of 59 or older with a set amount in savings, a retirement fund may be the best option. On the other hand, if a person is looking to increase their overall wealth to retire early, real estate is the better choice.
Some alternatives include IRAs and qualified investment accounts. IRAs, like 401(k)s, offer tax advantages for retirement savers. If you qualify for the Roth option, consider your current and future tax situation to decide between a traditional IRA and a Roth.
Although there are benefits to buying a home, it's more important to make sure you're saving your money for retirement. You can build a lot of wealth by investing your money over a long period of time, which can make up for not being able to build equity in a home.
The 2% rule is a rule of thumb that determines how much rental income a property should theoretically be able to generate. Following the 2% rule, an investor can expect to realize a positive cash flow from a rental property if the monthly rent is at least 2% of the purchase price.
Indeed, not having to make any more mortgage or rent payments can be the deciding factor in choosing when to retire or whether retirement is even possible. Real estate, however, can support an early retirement thanks to the rental income it can generate.
It's possible to use a 401(k) for a real estate purchase, but not directly. You'll first need to roll over your existing 401(k)'s funds into a new Self-Directed IRA. If your 401(k) is held with a former employer, you can complete the rollover by contacting your plan administrator and completing all necessary paperwork.
Good alternatives include traditional and Roth IRAs and health savings accounts (HSAs). A non-retirement investment account can offer higher earnings but your risk may be higher. Investment accounts don't typically come with the same tax advantages as retirement accounts.
A 401(k) plan offers legal protection from creditors and bankruptcy, adding a layer of financial security. While the lack of employer match means forgoing a potentially significant increase in contributions, it remains a valuable tool for retirement savings.
Age range | Average balance | Median balance |
---|---|---|
25-34 | $30,017 | $11,357 |
35-44 | $76,354 | $28,318 |
45-54 | $142,069 | $48,301 |
55-64 | $207,874 | $71,168 |
Is real estate a good retirement investment?
Here are some of the key pros of investing in real estate to fund your retirement: It generates passive income through rental properties. Diversifies your retirement portfolio, reducing reliance on stock market volatility. Potential for property appreciation over time, contributing to retirement wealth.
The rule of thumb: A common rule of thumb for real estate allocation is to invest no more than 25% to 40% of your net worth in real estate, including your home. This range can provide you with the benefits of real estate ownership while giving you enough flexibility to pursue other investment opportunities.
The 50% rule or 50 rule in real estate says that half of the gross income generated by a rental property should be allocated to operating expenses when determining profitability. The rule is designed to help investors avoid the mistake of underestimating expenses and overestimating profits.
For example, if 80% of your profits come from 20% of your real estate investments, then you should focus on that investment type. The 80-20 rule in real estate investments can help you identify your most valuable clients or partners.
A “good” ROI is highly subjective because it largely depends on how risk-tolerant a particular investor is. But as a rule of thumb, most real estate investors aim for ROIs above 10%.
For example, those who invest in their 20s and 30s will begin earning cash flow sooner than their peers. Over time, as they pay down the debt on those properties, they can either a) maximize cash flow on debt-free properties; or b) refinance those properties with new, long-term debt.
The Bottom Line. If you're saving for retirement, a tax-advantaged retirement fund with diversified stocks will offer the highest returns for most investors. However, if you have a lot of up-front capital and a tolerance for risk, real estate can sometimes be a good speculation asset.
Some new agents may not do what they need to do to be successful throughout the day. Or they may do too much of what doesn't lead to success. Besides money being a significant challenge in the first year, fear of rejection may also intimidate many new real estate agents.
The primary benefit of buying investment property via a 401k is that you're able to do so by taking a loan that is both tax-free and penalty-free. There are other tax benefits worth consideration. For instance, when purchasing a property with a 401k, any income generated from that property will not be taxed.
How much of a 401(k) can you use to buy a house? You can withdraw or borrow up to $50,000 from your 401(k) account over 12 months. The money can cover the down payment and closing costs of buying a home but cannot be used to make mortgage payments.
How to cash out 401k and buy real estate?
There are two ways to buy a house using money from your 401(k): early/hardship withdrawal or a loan. Early withdrawal means taking money out of your 401(k) before you're ready or old enough to retire.
The Bottom Line. In many cases, a Roth IRA can be a better choice than a 401(k) retirement plan, as it offers more investment options and greater tax benefits. It may be especially useful if you think you'll be in a higher tax bracket later on.
If you don't have enough money to max out contributions to both accounts, experts recommend maxing out the Roth 401(k) first to receive the benefit of a full employer match.
The safest place to put your retirement funds is in low-risk investments and savings options with guaranteed growth. Low-risk investments and savings options include fixed annuities, savings accounts, CDs, treasury securities, and money market accounts. Of these, fixed annuities usually provide the best interest rates.
Boosting your contribution limit by 1% a year can double your 401(k) balance in just five years. If your employer does not offer the feature, or you want to boost your contribution level by a higher amount, you can still use this strategy. You will just have to manually increase your contribution amount each year.
